how does the amount of memory a videocard have affect it?

Performance-wise? Sometimes more memory helps. It's certainly not the biggest factor. In general, cards less powerful than a Radeon HD 5770/4870/GeForce GTX 260 are fine with 512MB of RAM. At mid resolutions and higher though, faster cards certainly benefit from having 896MB+ of VRAM.

In addition to Spartacus' answer, the texture resolution matters as well. The higher the texture quality, the more VRAM it's going to use. Anisotropic Filtering (AF) also affects the texture quality, along with some other settings.
